You said you can telnet to the server so SMTP must be running and port must be open and it must be configured for the right IP address. Sometimes, the problem is access level on the SMTP server. On the properties of the default SMTP virtural server in Exchange System Manager there is an access tab.

As I understand it, the allow computers to relay who sucessfully authenticate check box can be checked on the SMTP Virtural Server Properties, but the SMTP connector properties (in Connectors) should not have the relay check box checked.
